I have an old version 1.1008 installed and want to upgrade to version 1.2000.

What is the best way of doing the update? Do I just unzip and copy the files over the old ones or will this lose the config settings and skin mods?

The db may have changed so you will need to run the datatool to upgrade. You also need to keep your masterpages and themes to copy over.
